SL has its own internal editor, which operates without the need for any kind of outside editing programs. here's a quick random tutorial vid which shows the internal building system SL uses. it uses primitive shapes like blocks, spheres, cylinders and torusses which you can modify the shape of by cutting, hollowing, tapering, twisting and slicing them.
really really basic, but if you know some tricks you can make pretty great-looking stuff with it. although it has its limitations

however sl can also load a special item called a 'sculptie' which is basically a ball which uses an extreme displacement map to completely deform the shape of the item into somsething completely else. which however has its limitations too cuz the item will still have the texture mapped the same which results in stretching of the texture in parts. 3d-editing programs like 3Ds-max and blender and such can create the displacement images for these items with special plugins
and lastly, sl can also import collada .dae files, which are actual 3d-models. and it also supports rigging of a model to be worn by someone as part of the persons avatar and the item will bend smoothly with the movements of their avatar. like for example hair which smoothly bends along when you move, jeans which bend at the knees, or even complete armor-suits or such for example.
it however doesnt 3d-models items which are animated itself
